Black swan events
Former Wall Street trader and Finance professor Nassim Nicholas Taleb coined the term Black Swan and this is defined as according to Investopedia “an unpredictable event that is beyond what is normally expected of a situation and has potentially severe consequences. These events are characterised by their extreme rarity, sever impact and the widespread insistence they were obvious in hindsight.
We have had several of these black swan events and the most notable ones with the corresponding sell offs on the S&P 500 are.
• Israel Arab War/Oil Embargo on the 29th of October in 1973 and the sell off was 17%
• Black Monday on October 13 1987 and the selloff was 28.5%
• SARS virus on January 14 2003 and the sell off was 14.1%
• Brexit Vote on June 8 2016 and the sell off was 5.6%
• COVID 19 on February 19 2020 and sell off was 29.5%
• Oil futures sell off 20 April 2020 and the sell off was more than 40%
While the sell offs are severe the market normally returns to previous highs in no more than a few months, and normally the sell offs are short lived. With the sell offs normally we see governments and central banks coming in to help the markets using rate cuts and fiscal stimulus and opportunities do come through for the investors.
These sell offs typically gives opportunity to buy at much lower prices instruments that would have otherwise be overpriced and this is mostly of benefit to the long term investor. The volatility that follows a black swan event means that short term traders get more opportunities to participate in the swings but one needs to get a good risk and reward ratio before executing the trades.
